If I am hooked up to an outside water source. Should this valve be on bypass?
You would want to keep that in Normal. Bypass terminates the water going to the hot water heater mainly for winterization or maintenance. I have also used it when I had a leak at the hot water heater connection to kill the supply going until I could get under there to make the necessary fix.
